Air travel demand is breaking records. Airline profits are not

Summer's record-breaking air travel demand hasn’t translated into soaring profits for U.S. airlines, prompting intensified scrutiny ahead of this month’s quarterly earnings reports.

Despite optimistic forecasts of robust demand and revenue surges, airlines are grappling with significant challenges such as escalating labor costs, delayed deliveries of fuel-efficient aircraft from industry giants Airbus and Boeing, and an ongoing Pratt & Whitney engine recall that has grounded numerous jets, compounding operational woes.

While airlines have boosted capacity by around 6% compared to last July, reported by aviation data firm OAG, this expansion has moderated airfare increases and failed to bolster stock market performance. The NYSE Arca Airline Index, tracking predominantly U.S. carriers, has plunged nearly 19% this year, sharply contrasting with the S&P 500’s robust 16% climb.

Looking ahead to the third quarter, uncertainty looms large, with Raymond James analyst Savanthi Syth characterizing the outlook as “clear as mud.” Potential challenges include sluggish spending among economy-class travelers, the Paris Olympics’ impact on European bookings, and fluctuating corporate travel demands.

Delta Air Lines, commencing the reporting season on Thursday, stands out positively among analysts like Scott Group of Wolfe Research. Delta’s effective premium seat marketing and lucrative partnership with American Express have positioned it favorably. Despite projecting lower earnings for the second quarter compared to last year, Delta, along with top picks United Airlines and Alaska Airlines, are viewed as having less earnings volatility and stronger free cash flow.

Amidst bustling airports and a surge in travel, airlines have expanded both domestic and international schedules, leading to competitive fare reductions. Notably, U.S.-Europe capacity for July has surged nearly 8% from last year, with a focus on leisure travelers and new routes.

Despite increased passenger numbers, some airlines have revised revenue forecasts downward due to intensified competition. American Airlines, for instance, adjusted its second-quarter outlook in May after a sales strategy misfire resulted in weaker-than-expected results. Southwest Airlines similarly revised its forecast, citing evolving demand patterns and the necessity to adapt its operational strategy amid heightened competition.

Looking forward, airlines like JetBlue Airways and Frontier Airlines are actively implementing strategic adjustments. JetBlue has been trimming unprofitable routes while strengthening its premium Mint business cabin offerings. Meanwhile, Frontier and Spirit Airlines have eliminated change fees and introduced bundled fares to enhance customer value propositions.

Spirit Airlines, grappling with operational hurdles due to the Pratt engine grounding and a blocked acquisition by JetBlue, faces additional pressures. The airline recently warned about potential pilot furloughs and addressed speculation surrounding bankruptcy protection.
